Prior to installing windchill pdmlink 12.1.x do we need to have sql server installed?

or does PSI install the software and create DB, Installation user, and application user?

You need to have SQL Server installed for sure but there are options depending on what you want the PSI to do.  With Oracle, I could provide the main system login and PSI will build everything. Since I am not authorized for that, my DBA built an empty DB and provided my with the creds to build the tablespaces.

As @avillanueva stated, you need to have SQL Server installed first.  The installation guide will walk you through how to install it and what options to select.  After SQL Server is installed, a new, empty database must be created.  The Windchill installer can do this for you, or you can create it manually.  (See https://www.ptc.com/en/support/article/CS28197 for the manual process.)
